Introduction | 引言
Before sovereign spreads diverged and banking stress intensified, the foundations of the eurozone crisis were laid during a prolonged period of financial convergence. The first decade of monetary union was characterised by compressed interest rates, expanding cross-border capital flows, and favourable credit conditions across several peripheral economies.

Financial convergence was widely interpreted as evidence of structural alignment within the euro area. However, improvements in borrowing conditions did not necessarily correspond to convergence in productivity, competitiveness or fiscal resilience.

The imbalance accumulated gradually and became visible only after capital flows reversed during the global financial crisis.

I. Monetary Convergence and Yield Compression

Following the introduction of the euro in 1999, sovereign bond yields across member states declined and converged. According to European Central Bank (ECB) benchmark yield data, by the mid-2000s 10-year government bond yields in Greece, Spain and Portugal had narrowed significantly relative to Germany.

This convergence reflected a reduction in perceived exchange-rate risk and confidence in the institutional framework of the monetary union. Markets priced peripheral sovereign debt closer to core European benchmarks than in the pre-euro period.

II. Capital Inflows and Credit Expansion

Financial integration within the euro area deepened during the early 2000s. Bank for International Settlements (BIS) consolidated banking statistics show a marked increase in cross-border claims among euro area banks during this period.

Several peripheral economies experienced substantial capital inflows. These inflows were associated with expanding public expenditure and, in some countries, rapid private sector credit growth—particularly in construction and real estate.

According to the BIS total credit database, credit to the non-financial private sector in Spain rose sharply between 2000 and 2008, exceeding 200 percent of GDP prior to the crisis. This measure refers specifically to credit extended to non-financial corporations and households as a share of GDP.

Rising credit was accompanied by asset price appreciation in housing markets, reinforcing leverage dynamics.

III. Current Account Imbalances

Capital inflows were accompanied by widening current account deficits in several peripheral economies.

Eurostat balance of payments statistics indicate that between 2000 and 2008, Greece, Spain and Portugal recorded persistent current account deficits, while Germany maintained sustained current account surpluses.

These divergences reflected differences in domestic demand growth, cost dynamics and export competitiveness within the monetary union.

Under a monetary union framework, nominal exchange-rate adjustment was unavailable at the national level, limiting traditional external adjustment mechanisms.

IV. Competitiveness Divergence

Despite financial convergence, structural competitiveness did not converge uniformly across member states.

Eurostat unit labour cost indices (total economy) show that between 2000 and 2008 labour costs increased substantially faster in Greece and Spain than in Germany.

In the absence of exchange-rate flexibility, rising relative labour costs translated into deteriorating price competitiveness for deficit countries.

Financial convergence therefore coincided with, rather than resolved, structural divergence within the euro area.

V. Risk Compression and Structural Vulnerability

Compressed sovereign spreads implied reduced risk premia.

With favourable financing conditions and abundant liquidity, leverage expanded across both sovereign and private sectors in several economies.

Interest rate compression and capital inflows during the first decade of monetary union created an environment in which leverage expanded and competitiveness gaps widened across member states.
